Nominal vs. effective interest rate: what is the difference?

The difference in one minute

A nominal rate is a stated rate before the full effect of intra-year compounding is expressed as one annual return. It should therefore be paired with a frequency, such as “12% nominal annual rate, compounded monthly.”

An effective annual rate shows the one-year result after compounding. It is useful when products capitalize interest at different intervals.

In short, the nominal rate is the quoted reference rate; the effective rate reflects the annual effect of applying it.

Effective annual rate formula

effective annual rate = (1 + r / n) ^ n - 1

r is the nominal annual rate as a decimal and n is the number of compounding periods per year.

For a 12% nominal annual rate compounded monthly:

monthly rate = 0.12 / 12 = 0.01
effective annual rate = (1 + 0.12 / 12) ^ 12 - 1
effective annual rate = 0.1268 = 12.68%

On $10,000, 12% compounded once a year produces $11,200. Monthly compounding produces approximately $11,268.25. The difference comes from reinvesting interest during the year.

Why the distinction matters

A 12% nominal rate compounded monthly is not equivalent to a 12% effective annual rate: the former is about 12.68% effective. The distinction matters for deposits, investments and loans.

It is only one part of a product comparison. Fees, taxes, insurance and other charges may not be included. Acronyms such as APY, EAR, AER, TAE, TEA and Mexico’s CAT also have market-specific definitions; do not assume that similarly named figures include the same costs.
